Decentralized finance (DeFi) refers to a suite of financial services—lending, borrowing, trading, savings, and insurance—delivered through self-executing smart contracts on public blockchains, without intermediaries such as banks, brokers, or lending companies. Because DeFi protocols cannot perform credit checks or recourse collections, they require borrowers to post more in collateral than they borrow, and they liquidate the collateral automatically if the LTV ratio rises above a threshold.

Liquidity in DeFi lending protocols is provided by depositors who supply assets to liquidity pools in exchange for yield. Interest rates are determined algorithmically by the ratio of supplied assets to borrowed assets—as demand for borrowing increases, rates rise to attract more suppliers; as it falls, rates decline. These market-driven rates can fluctuate dramatically, differing fundamentally from the fixed or index-tied rates of traditional lending products.

  • Lending and borrowing protocols: Platforms such as Aave, Compound, and MakerDAO allow users to supply and borrow crypto assets against collateral

Comparing DeFi to Traditional Finance

The most fundamental difference is the presence or absence of a trusted intermediary. In traditional finance, banks and lending companies assume counterparty risk, perform credit assessment, hold deposits, and are subject to regulatory oversight that protects consumers. In DeFi, smart contracts replace the intermediary—and when they have bugs or are exploited, there is no regulatory backstop, deposit insurance, or recourse mechanism for affected users.

Regulatory status is a major distinction. Traditional lenders operate under comprehensive federal and state regulatory frameworks. DeFi protocols exist in a gray area: depending on their structure, they may be subject to securities laws, commodities regulations, Bank Secrecy Act AML requirements, or money transmission licensing—but enforcement has been uneven.

Effective Management of DeFi for Traditional Lenders

For traditional lenders observing or entering the DeFi space, the primary risk dimensions are regulatory, operational, and reputational. Regulatory exposure includes potential classification as a money transmitter or securities dealer, AML/KYC gaps for pseudonymous users, and consumer protection exposure if products are marketed to retail borrowers who do not understand DeFi’s risks. Engaging specialized blockchain-regulatory counsel before any DeFi initiative is essential.

Smart contract risk—the possibility that a code vulnerability will be exploited—is DeFi’s equivalent of operational fraud risk. Billions of dollars have been lost to DeFi exploits since the sector’s inception. Lenders that integrate with or build on DeFi protocols should require independent security audits of all smart contracts and implement circuit breaker mechanisms that limit exposure.
